Will Banks Increase Dividends ?

With the Federal Reserve finally giving its consent for big banks to increase dividend payments, everyone is heaving a sigh of relief … well, almost everyone.

The Little Book of Big Dividends: A Safe Formula for Guaranteed Returns (Little Books. Big Profits)

Credit rating agency Standard & Poor's seems to have different ideas.

The immediate results

With several big banks coming up with plans to raise their dividends and buy back stock, it seems that the financial crisis is firmly a thing of the past. Economic recovery aided by strong operating profits in the financial sector has no doubt helped the big banks pass the dividend stress tests.

Let's put things into perspective. According to revisions in the GDP last week, the finance sector accounts for 30% of all fourth-quarter operating profits for 2010. Considering the recency of the financial crisis, this is definitely a positive thing for the banks, especially because this sector contributes less than 10% to the overall GDP.

In absolute numbers, finance profits jumped to $426.5 billion. It's agreed that the financial sector led the way into the recession, but now the same sector is leading the way out. Shouldn't they now be entitled to return capital to shareholders?

Not according to credit rating agency S&P. The reason: The economic crisis is not fully over and banks still don't have the balance sheet strength to afford returning capital to shareholders. The agency said that banks need an 8% risk-adjusted capital ratio to make sure that another financial crisis is avoided, and it argues that banks still fall short of the target on an average which read 7.6% at the end of 2010.

The performance

So how exactly are the banks placed? The big banks have definitely recovered. Let's have a look at their capital ratios individually.

According to Basel III norms -- the new global standards set following the financial crisis for adequacy in bank capital requirements, liquidity, and leverage -- the minimum tier 1 capital ratio must be 6% and total capital ratio 8%.

Bank of America's (NYSE: BAC ) tier 1 capital ratio stands at 11.2%, while the total capital ratio is 15.8%. This is not bad. However, the Fed recently blocked its move to increase dividends later this year. This might be because of the bank's huge mortgage business, which is still under particular scrutiny from institutional investors and state attorneys general. Fair enough.

JPMorgan Chase (NYSE: JPM ) has a tier 1 capital ratio of 12.1% and a total capital ratio of 15.5%. With approval from the Fed, the bank is raising its quarterly dividend to $0.25 a share from $0.05. It also plans to buy back stock worth $15 billion. This bank is behaving like the crisis is almost fully behind it.Be a Dividend Millionaire: A Proven, Low-Risk Approach That Will Generate Income for the Long Term

Citigroup (NYSE: C ) has a tier 1 capital ratio of 12.9% and a total capital ratio of 16.6%. The Fed approved its plan to get back to its $0.01 per-share dividend.

Capital One's (NYSE: COF ) tier 1 capital ratio stands at 11.6%, while the total ratio is 16.8%. The bank has not disclosed the Fed's response on its capital plan, though it will not be raising its dividend this quarter. However, it has managed to dramatically reduce its year-over-year leverage ratio to 8.1%, from 10.3% at the end of 2009, as well as its total asset-to-total equity to a very low 7.4.

Goldman Sachs (NYSE: GS ) holds a tier 1 capital ratio of 16%, while the total capital ratio stands at 19.1%. Traditionally, investment banks such as Goldman Sachs and Morgan Stanley are supposed to keep higher capital levels since their assets tend to be riskier. The Fed approved the bank's payback of $5.65 billion to Warren Buffett, including the 10% premium, which it borrowed during the financial crisis.

Morgan Stanley (NYSE: MS ) has a tier 1 capital ratio of 16.6% and a total capital ratio of 16.5%. Another bank yet to reveal the Fed's response, it says it will find profitable ways to use its excess capital, which means it might reinvest it in the business or buy back stock.
The Little Book of Big Dividends: A Safe Formula for Guaranteed Returns (Little Books. Big Profits)

What next?

Is S&P justified in issuing warnings that at "this juncture of economic recovery," excessive payouts to investors might hinder capital requirements? Probably yes. It seems the agency, along with Moody's and Fitch (the three major ratings agencies), is particular about not repeating the mistakes, as they were all completely in the dark on the financial collapse in 2008.

My attitude is that S&P is more concerned about stock buybacks and special dividends which might reduce capital levels. That position is justified, despite the fact that these big banks collected substantial profits, because that won't continue forever.

Someone must address the huge leverage big banks employ, as this happens to be one of the primary causes of the downturn. The problem lies with the fact that certain banks take it for granted that they are "too big to fail" and believe a government bailout will always be around. Their claims that capital levels are adequate should therefore be treated critically. There is no harm in being cautious when high unemployment, government cutbacks, and rising oil prices all pose risks to the U.S. economy.

Stocks i'm watching today AA, AAPL, BAC, FCX, GOOG, PPL, SLW, TM

Stock futures were pointing slightly higher following a deal that averted a U.S government shutdown and ahead of the Alcoa earnings results that unofficially starts the earnings season. Over the weekend, Asia economic data was mixed, while another earthquake struck Japan.

In Asia, most stocks declined led by airlines and carmakers on concern over rising crude oil prices and the impacts from the aftermath of the March 11th earthquake and tsunami. In China imports and exports were better than expected and in Japan, the Nikkei fell pressured by a downgrade by Citigroup to the carmakers and as Machine Orders Tools data was weaker than expected.

Markets in Europe were dipping into negative territory on concern over higher oil prices biting into companies’ bottom line and as participants took some profits ahead of the new earnings season.

Commodities were quiet, but crude oil still trading above $112 per barrel. Speculation on a possible Libyan peace deal was capping gains in the crude oil market, after Muammar Qaddafi said to have agreed to the Arab League road map to peace, which spurred speculation, that oil exports might resume.

In economic news, at 10 am, Wholesale Inventories data will be released, with consensus calling for an increase of 1%.

Today’s stocks to watch: Alcoa (NYSE:AA), Apple (NASDAQ:AAPL), Bank of America (NYSE:BAC), Freeport McMoRan (NYSE:FCX), Google (NASDAQ:GOOG), PPL Corp. (NYSE:PPL), Silver Wheaton (NYSE:SLW), Toyota Motors (NYSE:TM).

Alcoa (NYSE:AA), the aluminum producer, will be the focus of the session, as the Dow component is scheduled to report its quarterly results after the closing bell. On average analysts expect the company to report a profit of $0.27 per share on revenue of $6.32 billion. Last quarter, Alcoa posted an 11% earnings upside surprise after reporting a profit of $0.21 per share. Alcoa has calculated support at $15.42 and resistance at $18.30. Alcoa 52-week high is at $18.47, which was posted earlier in the month.

Apple (NASDAQ:AAPL), the maker of iPads and iPhones, was gaining 0.57% to $336.99 in pre-market. The stock has been in a pattern on lower highs and lower lows, as it continues to trade below its 50day moving average at $347.51. Participants continue to debate around the impacts supply disruptions will have in their efforts to ramp up production of the highly successful iPad2 and the impact it will have in estimates and sales if the iPhone 5, expected during the summer gets delayed into the fall. The stock has been trading in the middle of a trading range that has support at the January low of $326 and resistance at the 50day moving average. Apple is scheduled to report its results on April 20th, however this time the stock has not have a big pre-earnings run, leaving it open for increased volatility following the results and the subsequent conference call. On average analysts expect a profit of $5.33 per share on revenue of $23.18 billion. Last quarter the company posted a 19.4% earnings upside surprise, as it earned $6.43 per share.

Bank of America (NYSE:BAC), the U.S. largest lender, was falling 0.22% to $13.45, trading very close to its 200day moving average. Higher energy prices are bearish for financials, as they will impact the recovery of the U.S. consumer, delaying their balance sheet improvement. Bank of America will move ahead of its quarterly report scheduled for April 15th, as it will likely react to JPMorgan’s results scheduled for Wednesday. On Average analysts expect Bank of America to earn $0.28 per share on revenue of $27.08 billion.

All About Dividend Investing, Second Edition (All About Series)
Freeport McMoRan (NYSE:FCX), the world’s largest publicly traded copper producer, will likely see a downside bias, as copper prices were falling 0.43% after import data in China showed lower imports of the metal into the country compared with last year, fueling speculation that demand may weaken in the world’s largest consumer of copper. Freeport has calculated support at $46.20 and resistance at $58.23, which the stock traded above it on Friday but closed lower at $57.23.

Google (NASDAQ:GOOG), the owner of the largest Internet search engine in the world, was adding 0.20% to $579.29 after Oppenheimer reduced its 2011 margin assumptions ahead of Thursday’s quarterly results. However the firm believes that as investor sentiment remains very negative, the first quarter results could mark a bottom in the stock. While there is less revenue visibility than in prior quarters, investor concerns are mostly focused on higher expenses, despite the concerns, Oppenheimer has a target price of $715. Google is trading between its 50day moving average and its 200day moving average at $595.88 and $556.79, respectively, levels which could come in play following the earnings report and subsequent conference call. On average analysts expect a profit of $8.13 per share on revenue of $6.32 billion.

PPL Corp. (NYSE:PPL), the Allentown, Pennsylvania based electricity generator, was falling 1.35% to $25.52, after the company announced concurrent offerings of 80 million shares of its common stock and $750 million of equity units. Proceeds of the offerings will be used to repay a portion of the 3.6 billion pounds Sterling Bridge Term Loan Facility used to fund PPL's recently completed 4.1 billion pounds acquisition of the Central Networks electricity distribution businesses in the United Kingdom

Silver Wheaton (NYSE:SLW), the largest metal streaming company in the world, was climbing 1.22% to $47.48, trading very close to its 52-week high at $47.60, as silver prices trade above $41 an once, a level not seen in 31-years. Silver was jumping 1.52% to $41.225, as traders seem to speculate industrial demand for the metal will be strong and jump into the silver bandwagon as a way to protect wealth amid currency turmoil and threat of inflation.

Toyota Motors (NYSE:TM), the world’s largest automaker, was falling 1.26% to $76.90 after Citigroup downgraded the automakers to a Sell from Buy in Japan, citing uncertainty about when production would recover after the massive earthquake and devastating tsunami, affected their supply chains forcing shutdowns around the world. Toyota has calculated support at $75.95 and resistance at $84.28.

Dividends make a comeback in 2011

Beck and  Randall, AP Business ,  Be a Dividend Millionaire: A Proven, Low-Risk Approach That Will Generate Income for the Long Term

(AP) -- U.S. companies increased their dividends by a record amount in the first quarter.

Since the start of the year, 117 companies in the Standard & Poor's 500 index said they would raise or start paying dividends. That amounts to a record increase of $16.6 billion, according to Howard Silverblatt, senior index analyst at S&P. Just 78 companies raised their dividends in the same period a year ago.

The surge in dividends reflects a turning point in the long recovery from the financial meltdown in 2008. In the months that followed, companies were frozen by fear. In many cases, the answer was to slash or eliminate dividends and do what many Americans did: put cash in the bank and sit on it. As a result, U.S. companies have amassed a record $940 billion in cash.

But now the economy is recovering, profits are rising and investors are demanding something for their patience. The easiest way to keep investors happy, besides a rising share price, is to restore or raise dividends. JPMorgan Chase & Co., for example, is increasing its dividend by a record $3.1 billion.

Even companies that have long resisted dividends are instituting them. Cisco Systems Inc. said it would begin paying shareholders $1.3 billion per year, a record amount for a first-time dividend payer.

"The fact that dividends are increasing is a clear signal that the economy and businesses worldwide are on a much firmer footing than a few years ago," said Kent Croft, the manager of the $421 million Croft Value Fund.

Here is more evidence of the dividend boom:

-- Financial companies raised dividends by $7 billion, accounting for 42 percent of all S&P 500 dividend increases. That came after the Federal Reserve announced March 18 it would allow some banks to raise dividends if they passed certain "stress tests." JPMorgan, Wells Fargo & Co. and State Street were among those that increased their dividends for the first time since the financial crisis. Citigroup Inc. reinstated its dividend.

-- Ten S&P 500 companies announced during the first quarter that they would begin paying dividends. That's the most for any three-month period since at least 2003, when Silverblatt began collecting data. Besides Cisco, discount department store Kohl's and health benefits company WellPoint also became first-time dividend payers.

-- Besides financials, industrial companies and businesses focused on consumer products had the most dividend increases during the quarter. Among those raising their dividends: cruise operator Carnival Corp., retailer Limited Brands and manufacturer Eaton Corp.

Dividends Still Don't Lie: The Truth About Investing in Blue Chip Stocks and Winning in the Stock Market

A strong recovery in dividends hasn't make up for the losses sustained since the financial crisis. The total amount of money that large U.S. companies are paying in dividends is still running about 13 percent below the peak in mid-2008.

Some of the companies that have raised dividends aren't back to where they were before the recession. That is particularly true for banks and other financial services companies. Their dividend yield, which measures how much cash is being paid per share, runs around 1.41 percent today, far below the 3.32 percent yield in 2007.

JPMorgan raised its annual dividend sharply, from 20 cents per share to $1 per share. That's still well below the $1.52 a share it paid in 2008.

Citigroup will pay just 4 cents a year, the maximum federal regulators are allowing the bank to pay under the provisions of its bailout package. Citigroup had paid as much as $2.16 per share before the financial crisis.

Bank of America Corp. wasn't given the OK by the Fed to raise its dividend, which is also just 4 cents per share. At its peak in 2008, the company paid annual dividends of $2.56 per share.

"Companies are paying more dividends, but they are also taking it slow," Silverblatt says. "Dividends are far from being completely back."
